Chapter 11 Small Business Bankruptcy

Chapter 11 provides for business reorganization, allowing debtors to propose a plan to keep the business alive and pay creditors over time.

What Is Chapter 11 Small Business Bankruptcy?

Chapter 11 generally provides for a business reorganization. A Chapter 11 debtor proposes a plan of reorganization to keep its business alive and pay creditors over time.

In many cases, individuals with significant debt who do not qualify for Chapter 13 relief may also use Chapter 11 to restructure their finances. For small businesses, Chapter 11 has been streamlined in recent years to make the process more accessible and cost-effective.

How Chapter 11 Works

When a business files for Chapter 11 protection, an automatic stay immediately goes into effect. This stops most collection actions, lawsuits, foreclosures, and repossessions, giving the business breathing room to develop and propose a reorganization plan.

The debtor typically retains control of business operations as a "debtor in possession" while the plan is being negotiated and confirmed. Creditors vote on the plan, but in many small business cases the plan can be confirmed over the objection of certain impaired creditors if it meets statutory requirements.

Benefits of Chapter 11 for Small Businesses

Chapter 11 offers small businesses several powerful advantages:

The business continues to operate while restructuring takes place, preserving jobs, contracts, and customer relationships.

Leases, executory contracts, and other burdensome agreements can be rejected or renegotiated.

Tax debts, including trust fund recovery penalties, can be addressed and restructured through the plan.

Ownership interests are generally preserved, unlike in a Chapter 7 liquidation.

When Chapter 11 Makes Sense

Chapter 11 is generally appropriate for businesses that have valuable operations worth preserving but face temporary or solvable financial distress. It is often used when a business has:

Significant tax debt that cannot be paid under an installment agreement or Offer in Compromise.

Multiple creditors, complex contracts, or significant assets to protect.

A viable underlying business model that simply needs time and restructuring to succeed.
